Pension Choice: Lump Sum or Lifetime Payments?

Retirement6 min readUpdated August 2026

Key Takeaways

A pension offering $500,000 once or $3,100 a month for life is asking you to price your own longevity, inflation, and discipline. Neither answer is universally right: the annuity is insurance against living long, the lump sum is capital with all of capital's uses and risks. The decision is quantifiable, and it is permanent, which is reason enough to do the arithmetic carefully.

The First-pass Math

Annualize the payments and divide by the lump: $37,200 ÷ $500,000 is a 7.4% payout rate. That is not a return, part of each check is your own principal, but it benchmarks the offer: compare it against the roughly 4% a balanced portfolio can sustainably distribute and against what a private immediate annuity would pay for the same $500,000 at current rates (quotes are easy to get online). A pension paying meaningfully more than the private-annuity market is a good deal; one paying less makes the lump attractive.

Check the survivor terms in the comparison: a 100% joint-and-survivor option is worth far more to a married couple than a single-life payout at a similar rate.

What the Annuity Buys and What It Costs

Buys: income that cannot be outlived, immunity from sequence risk, protection from your own future cognitive decline, and zero management. Costs: most private pensions have no inflation adjustment, so a fixed check loses a third of its purchasing power over twenty years of ordinary inflation; nothing is left for heirs after the covered lives end; and the promise is only as strong as the plan and its backstop, the PBGC, whose guarantee caps are worth checking for very large pensions at pbgc.gov.

What the Lump Sum Demands

A lump rolled to an IRA keeps every option open: invest, spend unevenly, convert to Roth in low-bracket years, leave a remainder to children. It also transfers every risk to you: market, longevity, and behavior. The honest self-assessment is behavioral, will this money be invested according to a plan and left alone in crashes? A household that already runs a disciplined portfolio gains real value from the flexibility; one that would lose sleep or trade on headlines may be buying trouble.

Situations That Tilt the Choice

Toward the annuity: excellent family longevity, few other guaranteed income sources, a spouse who prefers simplicity, or a plan funding essentials with guaranteed dollars. Toward the lump: health that argues against betting on a long life, substantial other guaranteed income, strong bequest motives, high rates making lumps rich, or a pension small enough that flexibility beats the modest check. Timing note: lump values move inversely with interest rates and reset periodically, so ask for the calculation dates before choosing.

Frequently Asked Questions

Is a pension lump sum taxable when I take it?

Not if rolled directly to an IRA; tax then applies as you withdraw. Taking it as a check triggers withholding and, done wrong, a fully taxable distribution.

Can I split the difference?

Some plans allow partial lumps with reduced annuities, and anyone can synthesize the mix by rolling the lump and buying a private annuity with a slice of it.

How safe is my pension if the company fails?

Private plans are insured by the PBGC up to annually set limits that cover most benefits fully; very large pensions can exceed the cap. Public plans rely on their sponsors and legal protections instead.
